I'd replace that with a sealed bearing for the cable to run over and a couple of washers to keep it in place.

Rear spacing is 123, so can accept either a 120 or 126 wheel. Rear hub is currently spaced at 126 but by removing three 2mm spacers and resetting the cones you're back...

Mine had friction front shifting, so less of an issue. But still annoying.
