My wifes Mirada has 26" MTB wheels, (559mm). I've had knobbies as large as 2.1" on it with no rubbing issues.

It could be fixed, but I'd say it's really not worth it in this case. What a shame, if the frame had been repaired properly to begin with (brazed not welded) this probably never would have happened.
