Shimano Disc brake piston Adjustment

BL-mt501, BR-mt500.
Installing a new lever and caliper, I have no pad to rotor clearance. The wheel turns but the pads drag.
Am I correct in saying that some oil will need to come out in order for the piston to be further retracted?
Wheel removed, spacer tool placed between pads and bleed screw cracked?

Exactly. I learned the hard way fairly recently that you really do want that bleed screw cracked.
